Worse still was the fact that bonds, on average, fell 10% and gave investors no safety from the crash. How has the market done in the past after this level of pain in the first half of the year? Few still doubt that a recession is on the way. In fact, the Atlanta Fed GDP Tracker is now estimating a loss of 1% on second-quarter GDP. Taken with the -1.6% contraction reported in the first quarter and we could already be in a recession, defined as two consecutive quarters of falling GDP. Since the start of 2011, the average error on the tracker’s forecast to reality has been just -0.3 which means when the initial reading for 2Q GDP comes out on July 28th, it will likely confirm a recession. Even on the bear market drop, stocks haven’t fully priced in a recession yet. Data from Deloitte shows corporate earnings drop between 10% to 20% in a recession but analysts still estimate 10% earnings growth this year and 9% growth next year for companies in the S&P 500. On the current value of 3826 on the S&P 500, you get a valuation of 15-times next year’s expected earnings which would be a good deal by historical standards. If you cut those expected earnings by even 10% though, it doesn’t quite look like a sure-thing at 18.5-times on a forward PE basis.
